I am assuming that they have a contract with larger companies (e.g. banks or utilities) to buy their used incoming envelopes. Is that right?

That would certainly make sense to me, but I am not sure if that is the main source or not. I have noted that in many of the Linn's Stamp News advertisements, they speak of kiloware stamps coming from "missions". I am unsure if that is a major source or not, but it is the one source I have observed mentioned more often than any other. Ryan seems to buy a fair amount of kiloware--perhaps he knows the best answer to your question....

I know my dealer in India has contacts (not sure, I am guessing usually with staff like janitors etc. who are responsible for cleaning) with large banks, govt. offices, embassies/missions etc. to get access to envelopes cast away for disposal. I am not completely sure what they pay these people.

.......many of the missions/churches ask their members to cut off stamps from their personal mail. When the mission gets a bulk they sell it on to a dealer. Many missons/churches adds up to lots and lots of kiloware. Some of the older stamps come in through the same channels - relatives of the deceased pass on old albums and loose stamps. Lots of this goes around in a circle being sold many times
